Indian stock markets are experiencing significant polarisation with stark valuation gaps across sectors, according to Nuvama Wealth Management. The brokerage firm suggests this environment may present contrarian investment opportunities, as investors may be extrapolating recent cyclical earnings recovery into structural gains. As reported by Nuvama, the changing global macro environment, weak domestic income dynamics, and extreme valuation gaps between India and other emerging markets, between large caps and small and mid-caps, and between defensives and cyclicals resemble previous market turning points in 2007, 2019, and 2024. This polarisation becomes particularly evident when looking at the headline Nifty's 10.5% decline year-to-date, contrasted with the Smallcap Index's 12% growth in the same period. According to market reports, this divergence has created opportunities with individual stocks like Welspun Corp delivering 228% returns, Ather Energy achieving 119% gains, and Data Patterns posting 84% growth.
According to Nuvama, Nifty has underperformed emerging markets over the past five years, similar to what happened in 2013 and 2019. Defensive stocks are now cheaper than cyclical stocks, as was seen before major market turning points in 2007. Additionally, small- and mid-cap stocks are trading at a valuation premium to large caps, close to the levels seen in 2024. Historically, such valuation patterns have often signalled major turning points in the market, as reported by Nuvama. This current polarisation is reminiscent of Dickens' famous opening line from A Tale of Two Cities: "It was the best of times, it was the worst of times," perfectly describing the current market environment where investors face both opportunities and challenges simultaneously.
As identified by Nuvama, there are three major factors driving the extreme polarisation: AI capex where Indian stocks are being valued at a discount due to AI sector concerns, though positive earnings from rupee depreciation, machinery exports, and metal prices are being ignored. Domestic stimulus has boosted goods consumption through GST cuts and RBI regulatory easing, with listed equities having higher exposure to goods compared to services. Macro cyclical recovery has reversed profit underperformance of small- and mid-caps and cyclicals seen during 2024-25, with these segments more exposed to AI capex and beneficiaries of RBI easing. The current market environment is further complicated by Brent crude rising to $108 per barrel, its highest level since US-Iran hostilities began, creating additional pressure on market sentiment.
According to Nuvama, the cyclical recovery faces risks from margin impact due to supply-related shocks beginning from Q2FY27 onwards, with inventory gains that prevented margin contraction in Q1FY27 expected to reverse. Additional risks include potential fading of domestic stimulus from H2FY27 due to poor monsoon, weak incomes, and low credit multipliers. The brokerage firm also notes that AI capex may no longer reflate risk assets due to deceleration in capex growth, potentially causing year-on-year growth impulse from AI capex via exports and metal prices to fade from H2FY27 onwards. The current market uncertainty is compounded by the lack of the comforting TACO trade - Wall Street's pattern of swift policy reversals that has repeatedly calmed markets over the past year, with no quick reversal in statements from the US president providing short-term relief.
Based on the current market conditions, Nuvama recommends a contrarian approach with overweight positions in large caps and defensives including IT, private banks, chemicals, internet, consumer, pharma, and cement sectors. The firm's model portfolio includes IT stocks like Coforge, Tech Mahindra, LTIMindtree, and TCS, along with pharma companies Sun Pharma, Torrent Pharma, Divi's Laboratories, and Aurobindo Pharma. Preferred consumer picks include Nestle, Titan Company, Pidilite, Havells India, and ITC, while cement sector bets focus on Coromandel International and Navin Fluorine International. The brokerage remains underweight on small- and mid-caps and cyclicals including industrials, metals, PSU banks, power, and autos. Despite the challenging environment, market conviction remains strong as evidenced by SIP numbers hitting a record high of ₹32,297 crore, with investors showing faith in the long-term potential of Indian markets despite current headwinds.
